Binary options allow traders to make time-bound conditional bets on predefined values of stock indices, forex, commodities, and events. It keeps the net profit or loss fixed. Related: Guide to trading binary options. Since binary options are time-bound and condition-based, probability calculations play an important part in valuing these options.
Technical indicators suitable for binary options trading should incorporate the above factors. One can take a binary option position based on spotting continued momentum or trend reversal patterns.
Below is the table for interpreting the trends. Here is an illustration, using 3M Company MMM stock:. Pivot point analysis in conjunction with support and resistance levels helps determine trends and directions for any given timeframe.
Because of the flexibility in timing, pivot points can be used for binary options, particularly for trading highly liquid major currencies. A good example with calculation and graphs is included in Using Pivot Points in Forex Trading. The CCI calculates the current price level of a security relative to the average price during any given timeframe.
The average price level is usually the moving average. Time periods can be selected as desired, allowing the trader flexibility in choosing when a binary option expires. It is very popular among day traders for short-term trading and may be used with additional indicators such as oscillators. In the below formula "price" is the asset's current price, "MA" is the moving average of the asset's price, and "D" is the normal deviation from that average.
Values below indicate the start of a strong downtrend. The CCI is computed with the formula:. In an interview, the creator of the Stochastic Oscillator , Dr. As a rule, the momentum changes direction before price. Although a day period is standard, binary option traders can use their own desired timeframes. Levels above 80 indicate overbought, while those below 20 indicate oversold. Bollinger bands capture an important aspect of volatility.
They identify upper and lower levels as dynamically generated bands based on recent price moves of a security. Commonly followed values are 12 for simple moving average and two for a standard deviation for top and bottom bands.
Contraction and expansion of the bands indicate reversal signals that help traders take appropriate positions in binary options. Overbought situations are indicated if the current market price is above the top band. While overselling is indicated when the current market price is lower than the lower band.
A challenge in binary options trading is correctly predicting the sustainability of a trend over a given period. For example, a trader may take the right position for an index, predicting it would hit 1, at the end of a five-hour period, but the level was achieved in the first two hours. Constant monitoring is needed for the rest of the three hours if the trader plans to hold the position until expiry, or a predetermined strategy should be executed like squaring off the position once the level is reached.
The technical indicators discussed above should be used for timely actions with constant monitoring. One major disadvantage with technical indicators is that the results and calculations are based on past data and can generate false signals. Traders should practice caution with detailed backtesting and thorough analysis for high-risk, high-return assets like binary options. Advanced Technical Analysis Concepts. Both repaint and non-repaint indicators can be used on MT4, MT5 and other platforms. Picking which to use is up to you. Repaint options tend to look nicer, particularly when viewed historically.
However, they can be unappealing for real-time trading because signals can disappear after they are shown. Moreover, you could end up placing a trade based on a buy signal that has disappeared. Scammers have also sought to utilise this opportunity. Unfortunately, there are many unreliable binary options indicators of both kinds online. Before you use any, check forums or reviews to see whether they can be trusted. Average True Range is a volatility indicator that measures how much a price is changing, or how stable it is.
It only requires historic data to calculate and generate trade signals and it can be applied to any timeframe. The range is calculated by subtracting the low from the high and is represented by the largest of:. ATR can be used in two ways: to determine when to enter or exit a trade, and to determine the size of the trade. A high ATR represents increased volatility and a low ATR means the price is relatively stable.
The drawback is that it does not predict the direction of price movement, it only predicts how likely it is to happen. As a result, ATR is one of the binary options indicators that is best used when combined with other indicators.
The Relative Strength Index is a momentum indicator. It aims to signal whether a market has been overbought or oversold. This helps traders decide whether to buy or sell a binary options contract, as well as determine the right expiry time. RSI places an asset on a scale of 0 to If the figure is above 70 it is considered overbought, whilst under 30 is considered oversold. The number is calculated by dividing the average gain and average loss.
When it is over 70, you should enter a short position and when it is under 30 you should enter a long position. The downsides of RSI binary options indicators are that they are poor at spotting reversals and can lag changes in long-standing trends.
It is at its best when prices are oscillating between bearish and bullish. A stochastic oscillator is another type of momentum indicator. It compares the closing price to a range of prices of an asset over a given period.
However, unlike RSI, there are two lines displayed by a stochastic oscillator. The first, known as the fast stochastic, is a moving average. The stochastic indicator also shows whether an asset is overbought or oversold. In this case, a figure of 80 or above means it is overbought. This means you should enter a short position with your binary options contract. The main weakness is that this indicator can produce false positives, especially during periods of high volatility.
Like most binary options indicators, it is best used in conjunction with signals. It is a trend indicator that is most accurate during times of high volatility.
MACD compares two moving averages which are themselves indicators for two periods. The main tool and point of comparison is the difference between the long-period average and the shorter period average. Using and reading the MACD indicator is straightforward. If the shorter average is higher than the longer, the trend is rising. If the longer one is higher the trend is dropping off. MACD also highlights the strength of the trend and can signal a reversal when the lines switch direction and converge.
However, this tool can give false indications that a reversal is about to occur. It should therefore not be used to accurately identify reversals. Just like all the binary options indicators we have covered, it is most successful when combined with other tools and signals.
EOM is a volume indicator, but it can also determine trend strength. This creates an oscillator that can give negative values.
Similarly, a small positive value indicates the price is increasing on high volume. On the other hand, a large negative value indicates price drops on low volume, whilst a small negative value shows a dropping price on high volume. The EOM indicator shows how easy a trend is and hence how likely it is to continue. The higher the number, the stronger the trend. Positive results represent price hikes or bullish behaviour, whilst negative results show price drops or bearish behaviour.
The EOM indicator does not give any trading signals by itself — it works well with the ATR indicator, in particular.
Price is the ultimate indicator. I prefer to trade without binary options indicators, since the price itself is what I trade. With that said, indicators do present price information in a different way, which can help us isolate moves or underlying strength or weakness we not see on the price chart. While I generally trade indicator free, but here are my two favorite indicators which I do use on occasion to clarify moves, hone in on high probability trades and help filter out the bad ones.
The indicator takes an average over a number of days or bars , such as 10 or 20, to give you a representation of daily price movement of the asset. The average is based on the largest following number: Current High minus Current Low, Current High minus Previous Close or Current Low minus Previous Close.
Luckily the indicator tool within your trading platform will calculate this all for you, so all you have to is look at the current indicator reading. Therefore, the current reading of 0. So how does this reading help you make better trades? Do you take it? Maybe, but only if you believe something important is going on. I generally use this indicator as a filter. While wide ranging days happen much larger than average , I like to trade based on statistics.
If I get a signal to go long or short on an intra-day trade, and the asset has already moved well beyond the average, I will usually skip it and look for another trade which has more room to run. Known as an oscillator, this indicator fluctuates between 0 and and measures the speed and change of price. A reading above 70 is typically overbought, while below 30 is oversold. Once an asset enters these area, a reversal is usually not far off. For one, in a strong uptrend, the reading will be frequently above 70, but yet you want to be long most of the time.
What the author finds is that in downtrends the RSI generally stays below 60, and that in uptrends it generally stays above In figure 2, notice how the RSI shifts; during the downtrend it often touches below 40 and rarely gets above 60 red line. This is an excellent method for confirming trends, although some tolerance is often required.
The RSI may squeak just beyond the levels mentioned, or the levels used may vary slightly by asset. Indicators are derivatives of price. Generally I do not use indicators very much, as I prefer just to look at the actual price chart. Indicators can only provide this same price information, but may present it visually in a way that is preferable, or summarize the data for easier use.
ATR is one such summarizing tool. It quickly gives you a number—the daily average range—you can work with. The RSI presents price information in a different way, which can be quite useful for confirming trends or catching trend reversals. The RSI has different tendencies during downtrends than it does during uptrends. Typically in a downtrend the RSI stays below 60, and in uptrend stays above When you notice the RSI shift from one tendency to another, the trend has likely reversed.
Average True Range ATR By far the indicator I use the most. Simply put, ATR is the amount an asset moves in the day. Figure 1. Relative Strength Index RSI Known as an oscillator, this indicator fluctuates between 0 and and measures the speed and change of price. Figure 2.
